The planning of the Brazilian electricity sector has been structured in recent years based on forecasts estimating an annual growth in electricity consumption of 2.5% for the years 2014 to 2019. However, what has been verified in the last two years was a sharp and unexpected drop in energy consumption.

In a context of economic growth and optimistic forecasts for the current decade, the contracting of electric energy followed such growth estimates and was the object of several auctions conducted by the National Electric Energy Agency (“ANEEL”). However, the projects that were granted to the private sector now face a double obstacle arising from the Brazilian economic crisis, namely: (i) the difficulty of developing capital-intensive projects in a scenario of credit retraction; and (ii) the fact that the electricity consumption substantially dropped as a consequence of the economic contraction.

Thus, the agents of the sector face difficulties to complete some of their new projects and, even more, they realize that the demand for the product to be commercialized by them is decreasing. Even with the reduction of the energy consumption seen in recent years, there are still some new projects in the completion phase, which will increase the volume of the available energy, in discrepancy with the expectation of increased consumption, which should only occur as of 2018.

Agents of the power sector and regulators have already verified the difficulties faced by the power sector, so that ANEEL itself canceled, in December 2016, the 2nd Reserve Energy Auction, because it deemed inopportune to hire reserve energy in a period in which there is a surplus of energy already contracted. In this sense, ANEEL´s data estimates that approximately 1.3GW of already contracted energy, generated by wind and/or solar power plants, do not even have an actual forecast for the beginning of the operations.

In order to deal with the imminent increase of excess energy, as well as with the development of new projects which economic viability is compromised, ANEEL and the Ministry of Mines and Energy (“MME”) are working to conduct an auction for reserve power decontracting. This auction would come in the context of a small restructuring of the electric sector.

The first step for the realization of the decontracting auction was given by the edition of the MME Ordinance No. 151/2017 (“Ordinance”), which determined the realization of a Competitive Mechanism for the Decontraction of Reserve Energy (“Mechanism”), by or until August 31, 2017. The competence for such Mechanism was attributed to ANEEL, which can carry it out directly, or indirectly, by means of the Electric Energy Trading Chamber – CCEE. After the publication of the Ordinance, the market awaits the publication of the following documents: Auction Notice, respective Annexes, Terms of Dissolution and/or Amendments to Contracts of Reserve Energy (“CER”).

Under the terms of the Ordinance, power generation projects which energy has been contracted in the Reserve Energy Auction are eligible to participate in the Mechanism when, at the date of publication of the Auction Notice, cumulatively meet the following conditions: (i) being part of the CER in force; and (ii) have not commenced Operation under Test.

The criteria for the decontraction of these new power projects will be directly related to the price negotiated in the auctions, associated with the payment of a premium. The priority in the auction will be the decontracting of the energy that has been sold at higher prices; if two projects have contracted energy for the same price, the value of the premium paid would be the differential.

The regulator’s intent is to have the premiums paid in a single installment, being allocated in favor of the Reserve Energy Account (“Conta de Energia de Reserva”) and used for the payment of energy that remains contracted. Hence, the final objectives of the auctions would be (i) to reduce the price of energy for the final consumer; and (ii) to allow a small restructure of the sector.

In addition, it is possible that one of the requirements to allow a project to join the decontracting procedure is to demobilize and waive all project assets and resources on government’s behalf, in order to avoid that the agents that participate in the auction may, in the future, sell energy from the same project at moderate prices. This concern is only one of many faced by agents and regulators. Another concern would be the use of this auction as an alternative for any agent in difficulties to plead the decontracting of its projects.

Some experts warn, however, that the decontracting procedure will not be sufficient for placing the sector planning in line with the Brazilian economic scenario. Nonetheless, ANEEL and the MME have already indicated that this will be only one of the measures to be taken in order to adjust the Brazilian electric sector to the national reality.

Even so, for others, the prevailing understanding is that the decontracting procedure will bring benefic effects, since it will be the first step in the aforementioned re-adaptation of the sector and in the economic relief of the distribution concessionaires. Moreover, the auction will be a way of reducing the dissatisfaction of the sector, which could be affected by a potential wave of prosecution by the agents, in an attempt to justify the existence of economic unbalance or even to contest either eventual delays or the applicability of millionaire fines.

The success of the auction will certainly be related to the transparency of the regulatory framework that supports it and to the compatibility of the Notice with the reality of the market. Therefore, the follow-up of the next documents that will be published is fundamental. More importantly will be the active participation of industry players in the public hearing to be made on the Mechanism.
